What Proof of Reserves Proves, and What It Leaves Out

The exposure is treating an asset snapshot as a solvency statement. The two differ in three specific ways.

Proof of reserves became standard after several failures. It is useful and it is routinely read as proving something it does not.

What it shows

That addresses controlled by the exchange held certain assets at a moment, and in better implementations that the sum of customer balances matched.

The second part, done properly, uses a structure that lets each customer verify their own balance was included without seeing anyone else’s.

Omission one: liabilities

Reserves are one side of a balance sheet. A venue with assets exceeding customer balances can still be insolvent if it owes money elsewhere.

Loans, bonds and obligations to other parties do not appear. The proof shows the assets and not the claims on them.

Omission two: encumbrance

Assets held can be pledged as collateral elsewhere. The coins are in the wallet and someone else has a claim on them.

Nothing in a standard proof detects this. It is the single largest gap.

Omission three: time

A snapshot describes one block. Assets can be borrowed before it and returned after, which has been documented in practice.

Frequent proofs make this harder and do not make it impossible.

What would have to be true for it to be strong

Assets and liabilities both covered, encumbrance disclosed, snapshots unpredictable and frequent, and an independent party verifying rather than the exchange publishing its own figures.

Few implementations meet all five. Several meet three, which is a real improvement over nothing.

What it does prove

That the exchange is not obviously missing the assets it claims to hold. A venue refusing to produce one at all, in a market where it has become standard, is making a statement of its own.

How to read one

Check the date, whether liabilities were included, whether you could verify your own balance, and who performed it. Four questions.

Exchanges that document their cold storage split alongside a reserve report are giving you more to work with than a single total.

What it does not replace

A regulator with inspection powers and segregation rules. A platform under a named regulator is supervised continuously rather than photographed occasionally, and Collect & Exchange, which is licensed in Cyprus, is subject to that supervision whether or not it publishes a snapshot.
